16  Pros:
 Reduced future payments
 Reduced UAL / higher CalPERS funding ratio
 Broader, less restrictive CalPERS investment portfolio has potential for higher returns
 Cons:
 Re-investment and market timing risk
 No options for other investment portfolios
 Less budget flexibility
City has proactively managed future pension costs through ADPs to reduce the UAL and save on interest costs in 2021 ($10M) and 2022 ($5M) Use Cash Reserves: ADP

17 Use Cash Reserves: Section 115 Trust
 Pros:
 Potential for increased investment returns vs. current General Fund reserves  Longer-Term: Trust funds can grow over time and pay off full UAL in the future  Short-Mid Term: Apply during challenging budget years or to “smooth” payment spikes
 Potential shock absorber for volatility from CalPERS investment performance & assumption changes
 Cons:
 Market risk
City currently has $12.4 million balance in its pension/OPEB reserve that can be allocated toward funding a Section 115 Trust

DATE 10/24/2024
TO Honorable Mayor and City Council Members
FROM Krysten Lee, Finance Director
SUBJECT    Provide Input Regarding Proposed Updates to the Master Fee Schedule Based on the Cost of Services Study
SUMMARY AND RECOMMENDATION
Staff recommends that the City Council review and provide feedback on the proposed updates to the City’s Master Fee Schedule (MFS) and a draft of the City’s first Cost Recovery Policy. These proposed updates were prepared in response to the November 2023 Cost of Services Study prepared by a consultant and were guided by the draft Cost Recovery Policy, ensuring that fees accurately reflect the true cost of services and support financial sustainability. Feedback from the February 2024 City Council meeting in which staff and the consultant provided an overview of the Cost of Services Study has also been incorporated.

The Cost Recovery Policy provides a formal framework for categorizing fees based on recovery levels, service benefits, and community impact. This policy ensures that fees are regularly reviewed and adjusted to maintain fairness, accountability, and alignment with the City’s financial goals.

Updating the MFS ensures Newark operates in a fiscally responsible manner by aligning fees with the true cost of services. The updates offer a framework for ongoing fiscal sustainability based on findings from the Cost of Services Study.

The study projects an annual cost recovery increase of up to $1.8 million if the recommendations are fully adopted.

Staff recommends that the City Council provide direction on the proposed updates, with the final version to be presented at a public hearing on November 14, 2024, incorporating any further City Council feedback.

In February 2024, the City Council received a report from staff and a representative from Revenue & Cost Specialists, LLC (RCS), a consultant the City hired to conduct a Cost of Services Study and develop a Cost Allocation Plan (CAP) to determine appropriate fee levels. This was the first comprehensive fee study in over ten years.

The study aimed to establish proper cost recovery levels and update fees to reflect current operations and regulatory standards.

Best practices recommend that local governments update their Fee Schedules annually. Although City staff conducts internal reviews, it has been over ten years since the last comprehensive fee study. The primary objectives of the recent comprehensive fee study were to: (1) establish appropriate cost recovery levels for services benefiting individuals or specific groups, rather than the community as a whole, and (2) realign fees with current operations, best practices, and regulatory requirements.

At the February 2024 City Council meeting, staff and the representative from RCS provided an overview of how fees are calculated, highlighted cases where government subsidies are involved, and gathered preliminary feedback on cost recovery objectives.

This feedback has been incorporated into the attached redline version of the MFS and the Cost Recovery Policy. Additionally, a comprehensive 300+ page analysis, previously discussed during the informational session, is included. The consultant also provided guidance on how to interpret the report.

DISCUSSION/ANALYSIS
The City of Newark adopts a fee resolution annually to establish the fees for services for the upcoming fiscal year, which are compiled into the MFS. Traditionally, City staff conducts an in-house review of the MFS, making incremental adjustments based on departmental requests. These proposed changes are reviewed annually and adopted by the City Council during a public hearing.

It is considered best practice for local governments to review their fee schedules annually and conduct a comprehensive fee study every three to five years. This is the first comprehensive fee study undertaken by the City in over a decade.

At the February 22, 2024 City Council meeting, staff and RCS presented findings from the Study, assessing whether the City’s service fees adequately recover the costs of providing services. Feedback from the Council was incorporated into a redline version of the MFS, attached to this report. The updates reflect the cost recovery levels and recommendations from the Study, ensuring compliance with cost recovery policies and legal standards, including Propositions 218 and 26.

Local governments, including Newark, use user fees as part of a cost-recovery strategy for services that provide individual benefits. Without adequate fee adjustments, the General Fund may subsidize individual services, limiting resources for broader community needs. The fees proposed in the MFS follow the legal framework set by Proposition 218 (which governs property-related fees) and Proposition 26 (which distinguishes taxes from fees). These regulations ensure that fees do not exceed the reasonable cost of providing services.

Packet Page No. 598
The methodology for calculating the total cost of each service in the Fee Study involves two primary components:

Fully Burdened Hourly Rates (FBHR): This includes both direct costs, such as staff salaries and benefits, and indirect costs, like finance or HR support, which are shared across multiple services.

1. Time Spent on Service Delivery: The FBHR is multiplied by the average time staff spend to provide each service. These calculations establish the full cost recovery levels shown in the fee schedules.

2. This approach allowed the City to introduce new fees for previously unfunded services, adjust existing fees, and review market demands to improve service delivery.

Additionally, the study included an analysis of legal feasibility, fee invoicing, and collections practices.

Cost Calculation Process RCS used a three-step process to determine costs for service centers:

1. Service Identification: Identifying the full range of services provided by the City.

Cost Calculation: Determining the cost of each service using the FBHR and time spent on each service.

2. Revenue Comparison: Comparing the revenue generated by each service to its cost to identify any subsidies from the General Fund.

3. This process resulted in detailed service center worksheets summarizing revenue and costs, based on the legal definitions of “costs reasonably borne” from Proposition 4 (Gann Limit) to ensure that government fees do not exceed the reasonable cost of delivering a service.

Under this definition, "costs reasonably borne" include both direct and indirect expenses such as:

Labor costs
Employee benefit costs
Operational services and supply expenses
Overhead expenses
Administrative costs
Start-up costs
Future capital expenses
Capital replacement expenses
Costs for expansion of services
Debt repayment
The services examined in the Fee Study are organized into the following categories:

Development Services
Public Safety
Administration
Recreation and Community Services
The study excluded development impact fees, taxes, assessments, fines, penalties, Packet Page No. 599
franchise fees, and utility rates, as these items are governed by different regulations and thresholds.

Regular fee reviews help increase General Fund availability for services that benefit the entire community, and ensure fee payers contribute appropriately to service costs.

This process helps maintain service levels, ensures generational equity, and supports informed decision-making.

In line with Government Finance Officers Association (GFOA) best practices, a Cost Recovery Policy has been incorporated into the MFS and is located at the front of the final document.

Key Provisions of the Cost Recovery Policy:

Cost Recovery Goals: Fees shall not exceed the total cost of service delivery, with streamlined processes and market rates maintaining competitiveness. Enterprise fund fees shall fully recover costs, and shall be reviewed annually to ensure fairness and alignment with current conditions.

Cost Recovery Levels: Fees are categorized by recovery levels, ranging from Full (100%) for total service costs, High (81-100%) for individual services, Medium (51-80%) for mixed benefit services, to Low (0-50%) for services with broad taxpayer benefits or accessibility needs. Fees may also be adjusted based on market, legal, or policy factors to ensure access and equity.

Annual Review and Adjustments: Fees shall be reviewed annually and adjusted based on changes in the Consumer Price Index (CPI) and cost-of-living adjustments (COLA). A comprehensive review shall be conducted every three to five years to ensure fees remain aligned with service costs and economic conditions.

Phased Fee Increases: In cases where fees have not been adjusted for an extended period, increases may be gradually implemented over several years.

This phased approach minimizes the financial impact on residents and businesses by preventing sudden, significant fee changes. It allows the community to plan for and adjust to the changes gradually, ensuring services remain accessible while working towards full cost recovery.

Exemptions/Subsidies: Subsidies may be applied to programs that benefit the broader community or promote equity.

Transparency: Fee schedules shall be publicly available, and community feedback shall be sought to ensure compliance with legal requirements (Propositions 13, 62, and 218).

This policy complements the MFS by introducing a structured framework for setting and adjusting fees, guiding decisions to ensure financial sustainability while promoting equitable access to services. Annual reviews shall align fees with the true cost of service delivery, reinforcing both fiscal responsibility and fairness.

Staff recommends that the City Council review the attached redline version of the MFS, which integrates findings from the Cost of Services Study, the Cost Recovery Policy, and feedback from the February 22, 2024 City Council meeting. Staff will conduct annual fee reviews, bringing any unchanged fees back for future Council consideration, Packet Page No. 600
and shall provide further analysis as needed for Fiscal Year 2025.

The attached redline version of the MFS includes the following key updates:

Cost Recovery Policy Integration: The proposed Cost Recovery Policy establishes a formal framework for categorizing fees based on recovery levels, service benefits, and community impact, ensuring that fees are reviewed and adjusted annually to reflect the true cost of providing services.

Fee Adjustments for City Services: Fees for various City services across departments and divisions have been revised to align with the cost recovery recommendations from the Study.

New and Updated Fees: Fees have been introduced or adjusted for previously unfunded or underfunded services to reflect their true costs. This aims to reduce reliance on tax and General Fund subsidies, ensuring that service users contribute a fair share.

Compliance with Legal Mandates: The fee schedule complies with Propositions 218 and 26, ensuring that fee increases are reasonable, proportional, and directly tied to the cost of providing services.

Establishment/Modification of Fees: Fees shall be reviewed annually and updated based on changes in the Consumer Price Index (CPI) and negotiated cost-of-living adjustments (COLA). The fee schedule shall be updated and published annually, with new fees becoming effective on July 1 of each year. Additionally, a comprehensive review of all fees shall be conducted every three to five years to ensure they remain aligned with service costs and current economic conditions.

If approved by the City Council, the updated master fee schedule will take effect immediately. Departments are ready to implement the new fee structure and will provide public notifications as necessary.

FISCAL IMPACT
The adoption of the updated MFS is expected to improve the City's financial position by ensuring that a greater portion of the costs for certain services is recovered through user fees. This will reduce the burden on the General Fund and allow for more strategic use of City resources.

The Study estimates that full implementation of the updated fees could generate up to $1.8 million in additional annual revenue. This revenue is designed to offset the costs of existing services provided by the City. By recovering these costs from service recipients, the City can free up critical General Fund resources, allowing them to be redirected toward services and activities that benefit all Newark residents and businesses.

City of Newark Cost Recovery Policy

1. Purpose
The purpose of the Cost Recovery Policy is to establish guidelines for setting, adjusting, and reviewing fees and charges for City services. The goal is to balance the need for financial sustainability with equitable access to services, ensuring that costs are distributed fairly between taxpayers and specific service users.

2. Cost Recovery Goals
In setting fees and cost recovery levels, the following goals shall be prioritized:
• Fees shall not exceed the total cost of providing the service, including both direct and indirect costs.
• The assessment and collection of fees shall be simple and cost-effective to minimize administrative burden.
• Fees shall reflect the market for similar services where applicable, ensuring competitiveness with neighboring jurisdictions.
• Enterprise fund fees shall fully recover costs, including operations, General Fund administrative support, capital outlay, and debt service. • Fees shall be reviewed annually and adjusted as necessary to remain equitable and relevant to cost changes.

3. Categories of Cost Recovery Levels
Fees shall be organized into the following cost recovery categories:
• Full (100% cost recovery): Fees that fully cover the total cost of services, including direct and indirect costs. Examples include development impact fees, as well as enterprise fund fees.
• High (81-100% recovery): Full direct cost recovery for services that provide direct individual benefit. This may include regulatory and service fees. • Medium (51-80% recovery): Partial recovery of direct costs for services where there is a mix of individual and community benefit, such as various recreation programs. • Low (0-50% recovery): Minimal recovery for services where the general taxpayer benefit is high, or where cost recovery would significantly reduce accessibility.

Examples include certain recreation programs, human services, and public safety services to promote public health and safety benefits for the broader community. • Other: Fees determined based on market conditions, geography, legal limits, or specific City Council policies. These fees may be adjusted for non-monetary factors such as promoting access or ensuring equity.

Packet Page No. 644
2 of 3

4. Fee Categories and Descriptions
Main categories of fees in Newark:
• Development Impact Fees: One-time charges for new developments to fund infrastructure expansion. These fees shall target full cost recovery (100%) to ensure that new development does not burden existing taxpayers. • Service Fees: Charges for government services provided to individuals or property.

Fees shall generally be assessed at a high or medium cost recovery level depending on whether the service is elective (e.g., recreation programs) or mandatory (e.g., building permits or inspections).
• Regulatory Fees: Imposed to offset the cost of regulatory programs, such as inspection fees and fees which cover the cost of enforcing City codes and monitoring compliance. These fees shall aim for full cost recovery. • Rental Fees: Fees charged for the use of City-owned property, including community facilities and public spaces. These fees shall be based on market rates. • Penalties/Fines: Imposed for non-compliance with City rules. These fees are not tied to cost recovery but are intended to encourage compliance and deter violations.

5. Methods for Determining Fee Categories
Fees shall be assigned to the appropriate cost recovery level based on:
• The service's benefit to the individual vs. the community: Services that benefit specific individuals or entities shall have higher recovery levels, while services with broader public benefits shall have lower recovery levels. • Market comparability: Fees for services that compete with or are similar to private sector services shall aim for full cost recovery to ensure fairness and market balance.
• Demand and accessibility: Where high-cost recovery would reduce accessibility to essential services (e.g., recreation programs and human services), lower recovery levels shall be applied.
• Feasibility of collection: If collecting fees would be impractical or overly costly, lower recovery or alternative funding mechanisms shall be considered.

6. Establishment and Modification of Fees
• Annual Review: Each department shall submit proposed fee adjustments as part of the annual process. Fees shall be reviewed and benchmarked against comparable cities to ensure competitiveness.
• Annual Adjustments: Fees shall be reviewed annually and adjusted based on changes in the Consumer Price Index (CPI) and Cost of Living Adjustments (COLA).

Packet Page No. 645
3 of 3
Exceptions may apply to fees that are regulated by law or influenced by market conditions.
• Phased Fee Increases: Where fees have not been adjusted for an extended period, increases may be phased in over several years to minimize the financial impact by preventing sudden, significant fee changes, allowing the community to adjust gradually, ensuring services remain accessible while working towards full cost recovery.
• Comprehensive Fee Review: A cost-of-service analysis shall be conducted every three to five years to ensure fees appropriately reflect the cost-of-service delivery, in line with Government Finance Officers Association (GFOA) best practices for maintaining financial sustainability and transparency.

7. Exemptions and Subsidies
The City may provide subsidies for services that benefit the community or promote equity, such as:
• Services with high community benefit (e.g., youth and senior recreation programs). • Programs where accessibility is a priority, especially for low-income residents. • Fees that are deemed cost-prohibitive to collect or enforce.

8. Transparency and Compliance
The City shall maintain transparency in fee-setting processes by publishing fee schedules where appropriate, including, but not limited to, the City’s website, providing opportunities for public comment, and ensuring compliance with all applicable legal requirements, including Propositions 13, 62, and 218.

Overview of the Study
Proposed Updates to the Master Fee Schedule (MFS)
• Revenue & Cost Specialists, LLC (RCS) conducted the study and presented findings to City Council in February 2024.
• First comprehensive fee study in over ten years.

Goal: Align fees with service costs to ensure sustainability, equity and reduce reliance on the General Fund.

Outcome: The study identified opportunities to introduce new fees and adjust existing fees to align with true service costs.

Packet Page No. 649
Legal Framework and Compliance
Proposed Updates to the Master Fee Schedule (MFS)
• Proposition 4 (1979): Fees limited to full costs; fines and rents are exempt.
• Proposition 218 (1996): Limits on creating and adjusting propertyrelated fees. • Proposition 26 (2010): Distinguishes fees from taxes. Fees must correspond to services directly benefitting the fee payor.

Compliance: Ensures fees align with benefits received, remain within reasonable costs of service and legally defensible.

Packet Page No. 650
Tax vs. Fee
Proposed Updates to the Master Fee Schedule (MFS)
• Community Support (Tax) Services
• Benefits community as a whole.
• 100% supported by tax dollars (e.g. public safety, street maintenance, park maintenance and code enforcement).
