Mr. Christopher Boatman
Assistant City Manager
City of Redlands
35 Cajon St, Suite 222, Redlands, CA 92373
submitted via email: [email protected]
SUBJECT: Report – Solid Waste Financial Plan & Rate Study Dear Mr. Boatman,

R3 Consulting Group (R3) is pleased to submit this report to the City of Redlands (City) detailing our methodology, findings, and recommendations related to the City’s Solid Waste Service Enterprise Fund (Solid Waste Fund) and associated solid waste service rates. The City engaged R3 to prepare a financial plan and rate study (Study) analyzing and forecasting necessary expenses and revenues in the Solid Waste Fund. This included development of a 10-year financial plan and projection of needed adjustments in solid waste service rates charged to customers for fiscal year (FY) 2024-25 through FY 2027-28.

Study findings and recommendations include:

Solid waste service rates in the City have not been adjusted since October 2021, and have only been adjusted ten times in the last thirty years.

Reserve balances in the Solid Waste Fund are currently being drawn down to keep solid waste services and operations whole, with revenues from solid waste service rates being less than necessary to cover the current and projected cost of providing service.

Without adjustments to solid waste service rates, reserves in the Solid Waste Fund will be exhausted by the end of FY 2025-26. The City will not be able to continue providing current levels of solid waste service in starting in FY 2026-27 without adjustments in rate revenues, cuts in operations, or new funding from other sources such as the General Fund.

R3 recommends annual adjustments to solid waste rates of 9% each of the coming three years on January 1, 2025, 2026 and 2027 followed by a 4% adjustment on January 1, 2028.

A djustments to solid waste rates will not recover more revenue than necessary to meet the City’s costs of providing solid waste services.

Recommended solid waste service rates are fair and equitable, with costs for provision of solid waste services being allocated proportionately among solid waste service customers in alignment with the requirements of Proposition 218.

1. EXECUTIVE SUMMARY

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 1 of 15 Purpose
The City engaged R3 to conduct the Study to analyze and forecast necessary expenses and revenues in the Solid Waste Fund, develop a 10-year financial plan, and project needed adjustments in solid waste service rates charged to customers for fiscal year (FY) 2024-25 through FY 2027-28.

Methodology
In completing the Study, R3 conducted a detailed review of the City’s current and projected revenues at current solid waste rates as well as projected necessary solid waste service costs. This analysis was completed in collaboration with City staff, with adjustments being made over multiple revisions to ensure that projected expenses were accurate. Expense projections include inflationary increases in primary cost categories such as labor, fuel, recycling, composting and disposal costs. Expense projections also include necessary replacement of solid waste collection vehicles, which are a critical part of the City’s solid waste collection operations. Finally, expense projections include new costs to meet the mandatory requirement of California Senate Bill (SB) 1383. While preparing projections, City staff and R3 identified and included cost-efficiency measures that mitigated the amounts of projected expense increases.

Adjustments in solid waste service rates charged by the City were then calculated to meet the City’s objectives, which included adequately recovering revenues to ensure the financial sufficiency of the solid waste enterprise fund for the coming four fiscal years and minimizing customer impacts resulting from rate adjustments. The Study was developed with input and feedback from City staff and the Municipal Utilities/Public Works Commission.

Findings
The primary findings from this Study are:

S olid waste services provided by the City (including collection of refuse, recycling, and organics) are critical services and are required for health and safety as well as compliance with State laws.

Solid waste service rates in the City have not been adjusted since October 2021, and have only been adjusted ten times in the last thirty years.

The City’s solid waste collection operations are well-managed and well-run, and with available cost- efficiency measures already being implemented where feasible.

Reserve balances in the Solid Waste Fund are currently being used to keep solid waste services and operations whole, with revenues from solid waste service rates being less than necessary to cover the current and projected cost of providing service.

Without adjustments to solid waste service rates, reserve in the Solid Waste Fund will be exhausted by the end of FY 2025-26. The City will not be able to continue providing current levels of solid waste service in FY 2026-27 without adjustments in rate revenues, cuts in operations, or funding from other sources such as the General Fund.

Recommended Rate Adjustments
R3 recommends adjustments to solid waste rates of 9% for each of the coming three years on January 1, 2025, 2026 and 2027 followed by a 4% adjustment on January 1, 2028.

Adjustments to solid waste rates will not recover more revenue than necessary to meet the City’s costs of providing solid waste services. With these adjustments, the City will continue to fully fund services and programs including SB 1383, replace critical solid waste collection vehicles, and maintain a stable operating fund balance. Summaries of recommended rate adjustments are shown in tables and charts in Section 4 (Solid Waste Study) of this report, and with the complete set of rate tables included in Attachment 1 (Recommended Solid Waste Rates FY 2024-25 through FY 2027-28). Current effective solid waste rates are also shown in Attachment 1.

2. BACKGROUND

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 2 of 15 Municipally Operated Solid Waste Services
The City’s Facilities and Community Services Department provides critical solid waste and recycling, short-lived climate pollutant greenhouse gas (GHG) reduction, and community programs and services to residents and businesses in the City. The City is among the few public agencies that provides these services to residents and businesses as a municipal operation, from which the primary benefit is the City’s direct control over programs, flexibility in provision of service, and high responsiveness to public needs.

The City also owns and operates the California Street landfill that is for the sole use of the City .

Compliance with SB 1383
Services and programs provided by the City are critical to preserve public health and are also required to fulfill State mandates for the reduction of GHG emissions. Per SB 1383 (the Short-Lived Climate Pollutant Act of 2016) the City must implement a variety of programs and services to recover and recycle organic waste (such as food scraps, yard trimmings and paper) and thus reduce GHG emissions from landfills.

Solid Waste Fund
All revenues and expenses associated with the City’s solid waste services are held in the Solid Waste Fund. 92% of the funding for solid waste services are from payment of solid waste charges to residents, businesses, multi-family dwellings, and other generators of solid waste for disposal, recycling and composting in the City. The remaining 8% funding is comprised of revenues for capital replacement, interdepartmental services, interfund loan repayments, grants, reimbursements, and recyclable sales.

Historical Adjustments to Solid Waste Rates
The City’s solid waste program is a well-managed operation providing high levels of service to the community, controlling expenses, and maintaining emergency reserves at or above target levels. The City has historically adjusted rates an average of only 2.5% per year since FY 1994-95 – which is below average inflation. Solid waste service rates have not been adjusted since October 2021, and have only been adjusted ten times in the last thirty years. Chart 1, below, shows annual rate adjustments in the City by year compared to the Consumer Price Index (CPI) for Water, Sewer, and Trash (WST). The City’s solid waste rate adjustments have experienced periodic spikes, partly due to not regularly adjusting solid waste rates on an annual schedule.

3. SOLID WASTE FINANCIAL PLAN

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 3 of 15 Methodology & Objectives
In completing this Study, R3 evaluated and projected the City’s solid waste service revenues at current rate, operating, capital and SB 1383 compliance expenses, as well Solid Waste Fund balance reserves over a ten-year financial planning period.

The primary objectives of this Study were to:

Ensure financial stability in the Fund by generating revenues to cover costs, fund required capital replacement and projects (e.g., collection vehicles) and maintain healthy emergency reserves.

Comply with state regulations including SB 1383 and CARB ZEV requirements.

Minimize rate adjustment spikes to the maximum extent feasible.

This section of the Study report provides details regarding our findings related to each of these areas of analysis. A summary of the the-year solid waste financial plan for the Solid Waste Fund is included as Attachment 2.

Projected Revenues
92% ($20.7 million in FY 2023-24) of the revenues into the Solid Waste Fund are from the bi-monthly solid waste service rates charged to residents and businesses via the City’s utility bills for solid waste and recycling collection, processing, recovery, and disposal services. The remaining revenues ($1.8 million in FY 2023-24) are generated from other sources, mainly from the Capital Reserve Fund as an interfund transfer for capital replacement, but also from the sale of recyclable material, repayment of i nterfund loans, and investment income. Chart 2, below, shows the amounts of revenues into the Solid Waste Service Fund at the current (as of October 2021) solid waste service rates.

Chart 2: Revenue Sources by Type and at Current Rates (FY 2023-24)

For the purposes of this Study, projected changes and adjustments in revenues focus exclusively on solid waste service rates and capital transfers from other funds. This is because the other revenue sources are de minimis and have not historically changed in appreciable ways and are thus presumed to remain flat.

Moreover, this Study does not contemplate or forecast growth in the number of ratepayers paying for solid waste services. This is because growth in accounts cannot be reliably projected at thi s time and further because, with rates being set to cover the cost of providing services, it is understood that new rate revenues will cover the costs of new solid waste service expenses for new customers. $9,481,500

Solid Waste Financial Plan

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 4 of 15 Overall, without Capital Reserve Funding and prior to recommended adjustments to solid waste rates, operating revenues into the City’s Solid Waste Fund are projected at $20.87 million annually.

Projected Expenses
Inflationary Changes to Baseline Operating Expenses
The City’s operating expenses (not including capital and interfund transfers) are projected to increase annually by an average of ~4.75% per year in the coming four years. Due to annual changes in capital replacement costs and interfund transfers, the total expenses in the Solid Waste Fund decrease slightly in some years compared to prior years, although operating expenses are projected to increase in all years .

The following is a summary of the inflationary assumptions included in this Study for baseline operating expenses, which do not include new expense for capital replacement or compliance with SB 1383.

Attachment 3 shows projections for all expenses over the ten-year financial planning period.

Labor costs (inclusive of salaries, wages, and benefits) increasing overall 5.0%, in keeping with projections based on labor agreements.

Vehicle maintenance costs increasing by 4.0% per year.

Supplies and materials increasing by 4.0% per year.

Professional services, including recycling and organics processing, increasing by 6.0% per year.

Other operating costs, such as taxes, fees, and utilities increasing by 4.5% per year.

Other expenses, such as office supplies, increasing by 4.0% per year.

Landfill costs increasing by 3.0% per year.

No changes to interfund transfers are projected.

Vehicle Replacement & Landfill Capacity Capital Projects The City’s solid waste collection vehicle fleet is comprised of approximately 27 trucks, all of which are due for replacement on a normal seven- to ten-year replacement schedule during the term of Study time horizon. Attachment 4 shows the recommended replacement schedule for each vehicle by year with estimated costs for each. For the purposes of this Study, it is assumed that payments for vehicle replacement will be made per the schedule in Attachment 4.

The City also projects the need to construct a new cell at the landfill to accommodate more capacity for refuse disposal in the coming years. Construction of the new landfill cell is pojected to cost $3.5 million, and take place over three years from FY 2025-26 through FY 2027-28. For the purposes of this Study, it is assumed that payment of construction costs will be one third of the total cost in each of three fiscal years.

Solid Waste Financial Plan

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 5 of 15 The City maintains a Capital Reserve Fund which is funded by development impact fees in the amount of approximately $500,000 per year. Capital purchases to service new development, including portions of the new solid waste and the new landfill cell, are funded by the Capital Reserve Fund. For the pursposes of this Study, it is assumed that 20% of most capital purchases will be funded by the Capital Reserve Fund; three collection vehicles serving newly developed areas are projected to be fully funded by the Capital Reserve Fund. Chart 3, below (with details in Attachment 5) shows the projected revenues and expenses in the Capital Reserve Fund over the ten-year planning period, along with the projected fund balance. As shown, the Capital Reserve Fund will remain healthly over the planning, even with the projected funding contributions to vehicle replacement and construction of the new landfill cell.

Chart 3: Capital Reserve Fund Projection

New Expenses to Comply with SB 1383
SB 1383, or Short-Lived Climate Pollutants: Organic Waste Methane Emissions Reductions, establishes methane emissions reduction targets and grants CalRecycle the authority to pass regulations to achieve those targets. The law is an unfunded state mandate which passes responsibility for achieving the targets to local agencies. This new state law has the immediate goal of reducing organic waste sent to landfill and the ultimate objective of reaching statewide methane emissions reduction targets.

Specifically, it sets a statewide goal for the reduction in organic waste to landfills – 50% by 2020 and 75% by 2025 – in addition to the recovery of 20% of edible food waste for human consumption.

SB 1383 requires local governments, including the City, to provide organics collection to all generators, and all generators to subscribe to organics collection service. It also has specific mandates for container systems, education, and outreach programs, monitoring and contamination reporting, and enforcement of regulations. CalRecycle has the discretionary authority to begin enforcement actions on jurisdictions and other entities for lack of compliance with SB 1383 starting on January 1, 2022. Civil penalties may begin accruing as of January 1, 2023.

R3 conducted an assessment of the City’s current compliance status with respect to SB 1383, which found that while the City is compliant the fundamentals of the law, the City should fund and implement additional programs in order to achieve full compliance. Namely, the City needs to:

Meet mandatory color and labelling requirements when replacing carts and containers.

Procure recycled organic waste products as required.

Implement contamination route audits.

Fund edible food recovery programs.

Solid Waste Financial Plan

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 6 of 15 Provide management and oversight of these programs as well as the various SB 1383 reporting requirements to the State agency, CalRecycle.

R3 estimates that, altogether, these programs will require $480,750 in funding starting in FY 2024- 25 (summary included in Attachment 5), and these new expenses are included in the solid waste financial plan details included in Attachments 2 and 3. In should be noted that these expenses are additional to SB 1383 operating expenses already embedded in Solid Waste Fund’s baseline expenses, including new organics collection routes and increases in organics processing costs.

Overall Expense Projections
Taken altogether, annual projected expenses will exceed projections of revenues at current solid waste rates for all years in the ten-year financial forecast. For the next four fiscal years alone:

P rojected expenses in the Solid Waste Fund for FY 2024-25 are $23.17 million while projected revenues (including transfers in from the Capital Reserve Fund but prior to adjustments in solid waste service rates) are $21.03 million.

P rojected expenses in FY 2025-26 are $25.81 million while projected revenues at current rates are $21.38 million.

Projected expenses in FY 2026-27 are $26.16 million while revenues at current rates are $21.29 million.

Projected expenses in FY 2027-28 are $29.20 million while revenues at current rates are $23.09 million.

Projected expenses by year for the next four fiscal years are shown in Chart 4, below, and are compared to the current expenses for FY 2023-24. It should be noted that FY 2023-24 expenses include catch-up purchases of solid waste collection vehicles (which were deferred in prior fiscal years) as well as pay - down of debt service transfers, neither of which will continue in the coming years.

Solid Waste Financial Plan

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 7 of 15 Recommended Adjustments to Solid Waste Rates
To meet operating expenses, fund vehicle replacements and capital projects , and comply with SB 1383, R3 recommends stepped-in solid waste rate adjustments over a four-year period. Recommended adjustments are: 9% each in FY 2024-25, FY 2025-26 and FY 2026-27 followed by a 4% adjustment in FY 2027-28, as shown in Chart 5, below.

Chart 5: Recommended Adjustments to Solid Waste Rates

Notably, these recommended adjustments avoid higher-than-necessary adjustments to solid waste service rates by continuing to supplement operational expense requirements via use of available balances in the Solid Waste Fund in FY 2024-25 and FY 2025-26, as shown in Chart 6, below.

Chart 6: Projections of Revenues, Expenses and Reserves by Year

While spending down available fund balance to phase-in rate adjustments is appropriate and advantageous, it is also important to maintain minimum reserve levels. It is strongly recommended that forecasted operating reserves not be below 10% in any given year. Although this Study recommends rate adjustments on a four-year schedule ending FY 2027-28 (instead of the maximum five-year schedule for rate adjustments under Proposition 218), should the City continue with a modest 2% adjustment in year five (5), the ending reserve balance is projected to be above 16% (two months of operating reserves). 4% 4% 4% 4%

Solid Waste Financial Plan

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 8 of 15 The primary reason that the City should plan to achieve a 60-90-day operating reserve is because expense projections are conservative and do not contemplate higher long-term inflation. If inflation results in higher annual cost increases in the range of 5% to 6% per year (as was the case for many cost types during the pandemic) then actual costs could outpace Study projections, resulting in precipitously low fund reserves. To that end, planning to achieve a 60-90-day operating reserve serves as further rate stabilization and likely avoiding the need for additional rate adjustments above those already contemplated for the coming four years via the Study.

4. SOLID WASTE RATE STUDY

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 9 of 15 Methodology & Objectives
R3’s original objective was to develop rate adjustment recommendations for up to five years in accordance with the maximum timeframe for rate adoption per Proposition 218. After analysis and discussion between staff, R3, and the Municipal Utilities/Public Works Commission , R3 recommends a four-year rate schedule through FY 2027-28 due to current projections becoming less certain in FY 2028-

29. While it is projected that a minimal adjustment (~2%) in FY 2028-20 will be needed, it would be more beneficial to the City to revisit the Study a year early to be able to make a more certain determination on future rate adjustment needs. Therefore, it is recommended that the City complete an updated Solid Waste Financial Plan and Rate Study in FY 2027-28 with rate adjustment recommendations starting in FY 2028-29. Using the projections of revenues, expenses, and fund reserves, the Study yields recommended adjustments to single-family, multi-family and commercial rates effective January 1, 2025, through January 1, 2028 (see Attachment 1).

Proportionality in Cost-of-Service
R3 analyzed the proposed solid waste service rates for adequacy with respect to proportionate allocation of costs among solid waste service customers. R3 found that the City’s current (and thus also proposed) solid waste rate structure proportionately allocates costs to service types and container sizes based on the relative differences in cost associated with the types of services provided to customers.

For example, for customers subscribing to 60- or 90-gallon cart solid waste service, the per-gallon cost-of- service for those subscribed to the larger container size (90-gallons) is proportionately less than those subscribed to the smaller container size (60-gallons). This is because solid waste service is comprised of both fixed and variable costs, with the fixed cost portion being for the cost of collection (labor, fuel, capital equipment, and other shared costs) as well as the costs related to post-collection disposal, processing, recycling and composting. Thus, the cost-of-service for the larger container size (90-gallons) has a lesser proportion of fixed costs to variable costs compared to the smaller (60-gallon) container size. This is demonstrated in Chart 7, below, which shows the proposed 60-gallon and 90-gallon bi-monthly service rate per gallon for residential, commercial, and multi-family customers.

Solid Waste Rate Study

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 10 of 15

Chart 7 also demonstrates cost-of-service proportionality between customer classes (residential, commercial, and multi-family). For example, residential per-gallon costs-of-service for both 60-gallon and 90-gallon solid waste service levels are slightly higher than the equivalent commercial costs-of-service, which are in turn slightly higher than the equivalent (and per living unit) multi-family costs-of-service, which is appropriate and proportionate. This is because residential customers receive more services and benefits as part of their bi-monthly rate package (e.g. free bulky item waste collection, to name one example) that aren’t offered to commercial or multi-family customers. Additionally, residential solid waste collection services are slightly less efficient than commercial or multi-family solid waste services, in that the truck and driver must move between each and every point of collection (over hundreds of points of collection) whereas for commercial and multi-family solid waste services, several to many containers are often serviced at one time.

In the case of multi-family per unit (and shared unit), the costs-of-service are more cost-effective because many units are collected at one time, at the highest overall comparable cost-effectiveness per point of collection compared to residential and commercial costs-of-service. Finally, the customer service needs of residential customers are proportionately higher than commercial and multi-family customers, for the simple reason than there is typically around one refuse collection container per residential customer account, while there are typically more than one refuse collection container per commercial and multi - family account – meaning that residential customer service needs are proportionately greater than the equivalent commercial and multi-family customer service needs.

Proportionality in cost-of-service is also demonstrated at the larger “bulk” solid waste subscription levels, which are collected in large bins measured in cubic yards and which can be collected more frequently than once per week. As with the per-gallon costs-of-service for refuse collected in cart containers (and for the same reasons) the per-gallon cost-of-service for those subscribed to the larger container sizes (and higher collection frequencies) is proportionately less than those subscribed to the smaller container sizes (and lower collection frequencies. This is demonstrated in Chart 8, below, which shows the proposed bi - monthly service rate per gallon for bulk refuse collected in cubic yard bins (which are available to commercial and multi-family customers).

Chart 8: Proposed Bi-Monthly Service Charge Per Gallon for Bin Customers

Solid Waste Rate Study

City of Redlands | Solid Waste Financial Plan & Rate Study – Report 11 of 15 Likewise, the per gallon costs-of-service for less frequent collection (i.e., once weekly) are proportionately higher than the costs-of-service for more frequent collection. It should be noted that other larger size bins and more frequent collection frequencies are also offered by the City, with the costs -of-service following the same pattern as shown in Table 8; costs-of-service for those containers are not shown simply for ease of presentation. Here again, the costs-of-service for these refuse container sizes and collection frequencies are fair and proportionate in that they take into account the fixed and variable costs associated with the solid waste services provided. Additionally, the per gallon costs of service for bin customers are proportionately less than the per gallon costs of service for most cart customers, with the reason being higher levels of collection efficiency for waste collection in larger bulk containers compared to smaller cart containers.

Overall, and given the analysis expressed above, we find that the City’s solid waste rate structure – and the proposed solid waste services rates – fairly and proportionately allocate the costs-of-service between service levels and customer types. The per-gallon costs-of-service are higher for those customers with a greater proportion of fixed to variable costs and higher levels of other services provided, and lower for those customers with a less proportion of fixed to variable costs and lower levels of other services provided. Finally, in comparison to some other communities served by private operators , where it is commonplace for excess revenues generated by commercial and multi-family customers to offset single- family rates, it is evident via comparison that the City’s solid waste rates do not include an inter-sector cross-subsidy.

Recommended Rate Adjustments
Bi-monthly Single-Family Rates
The City’s single-family rates are based on refuse container size (60-gallon and 90-gallon refuse carts) but cover the cost of all service provided to single-family customers. The “bundled” service package includes weekly collection of refuse, recycling, and organics, as well as bulky item pickups, and access to periodic recycling events and other City services. The tables and chart below, and on the following page, show the recommended single-family 60-gallon and 90-gallon bi-monthly rates.
